In my opinion it would make sense that they confiscate the greek fire as well. The rules don't mention it literally though.

Good question that I would also like to hear other people's solutions. I have encountered this in my games several times, and then I didn't allow the monster or hero to counterattack since he couldn't reach the attacker.
